Joost van Dreunen – Unlocking Value in Gaming – [Invest Like the Best, EP.210]

    enJanuary 26, 2021

    Podcast Summary

    • Nintendo's game-changing approach to the video game industryNintendo's curation of content and third-party relationships transformed the video game industry from a collapsing market to a thriving one by establishing themselves as a platform, hardware manufacturer, and host of third-party content, providing value to consumers and differentiating themselves from competitors.

The success of the video game industry can be attributed to Nintendo's aggressive curation of content and building of third-party relationships in the late 1980s. Prior to Nintendo, video games were seen as toys and the market experienced a collapse due to oversaturation and lack of differentiation. Nintendo changed the game by establishing themselves as a platform, manufacturer of hardware, and host of third-party content. This approach helped Nintendo differentiate themselves and provide value to consumers, leading to the growth and eventual success of the video game industry. This early strategy has continued to shape the industry and can serve as a lesson for other businesses looking to build a sustainable and successful market.

    • Nintendo's Business Strategies in Late 70s Revolutionized Video Game IndustryNintendo's focus on quality and sustainable business practices shifted the video game industry from oversupply to a profitable model, paving the way for modern gaming through subsidizing retailers and subsidized hardware sales.

Nintendo revolutionized the video game industry in the late 70s by artificially limiting supply to improve quality, shifting the focus from oversupply to a more sustainable business model. This approach led to the "product era" of video games, where hardware sales subsidized software profits and retailers played a crucial role in marketing and discovery. Nintendo's innovative business strategies set the stage for the modern video game industry's success. During the product era, Nintendo subsidized retailers, allowing them to stock hardware with no upfront payment. This aggressive marketing strategy helped build an install base for Nintendo's content, leading to a boom in game creation and retail's significant role in marketing and discovery. However, over time, this model began to erode, with GameStop and others acquiring competitors, signaling the transition towards the modern era of digital distribution and direct-to-consumer sales. Nintendo's groundbreaking business strategies in the late 70s laid the foundation for the video game industry's growth and evolution. Their focus on quality and sustainable business practices shifted the industry from oversupply to a more profitable model, ultimately paving the way for the modern era of gaming.

    • The Complex Value Chain in Video Game IndustryPublishers earn more revenue due to market access and platform relationships, while developers rely on them for capital and market exposure. Platform holders take a vig on sales, and retailers offer a specialized shopping experience for gamers.

The video game industry is heavily dependent on holiday sales and involves a complex value chain with significant revenue capture by publishers. Developers, who create the games, have limited access to capital and market relationships, leading them to rely on publishers. Publishers manage relationships with sales channels, put up capital, and build scale, earning more revenue than developers due to their access to the market and platform relationships. The platform holders, such as Nintendo, take a vig on sales on their platform. Distributors move goods around, and retailers, like GameStop, offer a specialized shopping experience for gamers. In the traditional product model, the developer gets 20%, the publisher 40%, the platform 15%, a small amount for the distributor, and 20% for the retailer. The industry's consolidation and dependence on holiday sales make it expensive and cumbersome, leading to a few winners with limited overall value. GameStop, in particular, stands out as an interesting company due to its specialized focus on gaming and its competitive advantage versus generalist retailers.

    • GameStop's success rooted in focus on gaming community and unique needsGameStop thrived due to basic economics, but distinguished itself with knowledgeable staff, specialized shopping experience, stroller-friendly aisles, and buy-back program for used games, increasing foot traffic and customer loyalty.

GameStop's success was rooted in its focus on the gaming community and its ability to cater to their unique needs. In its early stages, the company thrived due to basic economics and the demand for retail space. However, after being spun off from Barnes and Noble, GameStop distinguished itself from competitors by investing in knowledgeable staff, creating a specialized shopping experience, and catering to families with stroller-friendly aisles. Additionally, the company's buy-back program for used games allowed customers to trade in their finished games for in-store credit, increasing foot traffic and customer loyalty. Overall, GameStop's success can be attributed to its deep understanding of its customer base and its commitment to providing a tailored shopping experience.

    • GameStop's success from used game inventoryExpertise in managing used inventory drove traffic and revenue, but failure to adapt to digital distribution led to decline

GameStop's success in the 90s and early 2000s was largely due to their expertise in managing used game inventory and creating a resale market. This not only drove traffic and revenue but also differentiated them from competitors. However, as the gaming industry transitioned to digital distribution and mobile models, GameStop struggled to adapt. Their leadership's reluctance to acknowledge the shift to digital and mental inertia prevented them from fully participating and ultimately contributed to their decline. The ability to adapt to industry changes is crucial for any business to thrive.

    • The Music and Video Game Industries' Different Paths to DigitizationThe music industry's resistance to digital distribution led to the downfall of retailers like Tower Records, while the video game industry's embrace of digital distribution allowed retailers like GameStop to survive. Today, PC, console, and mobile dominate the industry, with PC regaining momentum due to digitization.

The music industry's failure to adapt to digital distribution led to the downfall of iconic retailers like Tower Records, while the video game industry's evolution towards digitization allowed retailers like GameStop to survive. The gaming industry's history includes the dominance of consoles over PC due to piracy concerns, the rise of digital distribution on PC through platforms like Steam, and the mobile gaming revolution led by the iPhone. Today, the industry is dominated by PC (approximately $2 in a $4 market), console ($1), and mobile ($1) with PC regaining momentum due to digitization. The industry's shift towards digitization and subscription services may challenge GameStop's business model, but its stronghold in the conventional games market keeps it afloat for now. However, the impact of COVID-19 on consumer behavior and the continued growth of digital distribution may force GameStop to adapt or face the same fate as Tower Records.

    • Free-to-play revolutionized mobile gaming and removed financial barriersFree-to-play games revolutionized mobile gaming by removing financial barriers and allowing for unlimited playtime, leading to increased revenue and continued growth for all gaming platforms

The free-to-play monetization model revolutionized the mobile gaming industry and significantly contributed to its growth, starting around 2009. Angry Birds played a crucial role in teaching users how to use touchscreens, but it was the introduction of free-to-play that removed the financial barrier to entry and allowed for unlimited playtime. This shift led to a massive increase in revenue, causing concerns about the demise of console and PC gaming. However, all three platforms continued to thrive, with mobile now accounting for the largest share of the market. The pioneers of this business model, despite initial uncertainty, were able to capitalize on the ease of digital distribution and the appeal of accessible, free content. The success of free-to-play games, which often allow players to win without spending money, demonstrates the power of this innovative approach.

    • Free-to-play games and revenue modelsFree-to-play games prioritize retention and monetizing a larger user base, focusing on accessibility and choice, while also dealing with the pressure to quickly monetize new users and the rising cost of user acquisition.

The shift towards free-to-play games in the gaming industry has significantly changed the dynamics of revenue models and game creation. Free-to-play games, which offer cosmetics and other upgrades for purchase, have become increasingly popular due to their accessibility and the choice they provide to users. However, this model also requires a large user base to generate revenue, making the top of the funnel more important than ever. Early on, some companies relied heavily on a few big spenders, but this model is risky and unsustainable. Instead, free-to-play games focus on retention and monetizing a larger user base. However, as the cost of acquiring new users rises, there is pressure to monetize them quickly, leading to aggressive monetization tactics and a potential negative user experience. Overall, the free-to-play model has opened the door for newcomers to take market share and changed the way games are monetized and created.

    • Transforming gaming into a social experienceFree-to-play games and platforms like Twitch and Discord have fostered strong communities and social interactions, contributing to increased engagement and the normalization of online social interactions in gaming.

The shift towards free-to-play gaming models and the rise of platforms like Twitch and Discord have transformed the gaming industry from a solitary, niche activity into a social, mainstream experience. Free-to-play games, despite criticisms, have fostered strong community networks and social interactions, which have led to network effects and increased engagement. Twitch, in particular, has capitalized on this trend by providing a platform for live streaming and simultaneous viewing, creating a shared experience that transcends physical boundaries. Discord, on the other hand, offers a more private and curated space for online communities centered around shared interests. These platforms have not only changed the way we consume and engage with gaming content but have also contributed to the normalization of online social interactions.

    • Chinese firms and newcomers disrupt traditional video game industry dynamicsChinese companies like Tencent and NetEas are major players, newcomers challenge incumbents with innovative models, free-to-play games and open-world universities are produced in China, legacy companies reinvent themselves, and new opportunities for revenue exist

The video game industry has undergone significant changes in recent years, with new players and business models disrupting traditional market dynamics. Companies like Epic Games, Nintendo, and Tencent continue to thrive, but the industry is no longer dominated by Japanese and American companies. Chinese firms like Tencent and NetEas are now major players, and newcomers like MioHo and Roblox are challenging the incumbents with innovative business models and user engagement strategies. Free-to-play games and open-world universities, once the domain of North American and Japanese developers, are now being produced in China. Legacy companies like Nintendo have managed to reinvent themselves and penetrate new markets, while newcomers like Tencent and its acquisitions have expanded their reach through strategic acquisitions. The industry's growth and evolution have created new opportunities for companies to make money, often in unexpected ways.

    • Shifting focus in gaming industry towards ecosystems of creativityInvest in gaming companies creating ecosystems of creativity, where user-generated content is at the forefront and monetization opportunities abound, as incumbents are slow to act.

The gaming industry is evolving beyond just creating and selling games as boxes to consumers. Companies like Roblox and Epic are leading this shift towards creating ecosystems of creativity, where user-generated content is at the forefront and monetization opportunities abound. This new model is changing the game for legacy publishers, and investors are looking for opportunities to enter uncluttered spaces where incumbents are slow to act. The success stories, such as Roblox and Epic, have shown that this new model can lead to healthy and sustainable businesses, but the key is to consider the longevity of these trends and the potential for continued growth. As an investor, it's essential to identify moments where incumbents are not acting on new opportunities, allowing newcomers to capture value. The future of the gaming industry lies in these ecosystems of creativity, and it's an exciting time for those who are willing to embrace the change.

    • Disrupting business models for profitable investmentsIdentifying businesses that disrupt categories and offer innovative models can lead to significant returns. Understand competitive advantages, shift towards subscription services, and consider indirect revenue through advertising.

Identifying and investing in businesses that disrupt existing categories and offer innovative business models can lead to significant returns. The speaker uses the example of Fortnite and Epic Games, which took the battle royale genre created by PUBG and transformed it with a free, goofy, and smooth model that resonated with a wider audience. The speaker also emphasizes the importance of understanding the competitive advantage of a business model and the shift towards subscription-based services in the gaming industry, which offers a larger addressable audience and recurrent revenue for companies. Additionally, indirect revenue through advertising to younger audiences is another opportunity for growth in the industry. Overall, staying attuned to disruptive technologies and innovative business models can lead to profitable investments.

    • New avenues for growth in the gaming industryThe gaming industry is evolving with new strategies like user-generated content, crypto-based gaming, and sponsorships by CPG companies, creating potential for significant growth and new valuable companies.

The gaming industry is constantly evolving and exploring new avenues for growth, from innovative advertising strategies to user-generated content, and even the integration of cryptocurrency and NFTs. Advertisers are increasingly looking to capitalize on the massive audiences of popular games, with consoles and games sponsored by CPG companies being just the beginning. Roblox is leading the way in user-generated content, allowing players to create and develop content within a secure and creative space, benefiting both the platform and its users. The gaming industry's ability to attach meaning and value to digital assets is also paving the way for crypto-based gaming, creating a financial system that is not encumbered by international taxes and exchange rates. These new phenomena, while still in their early stages, have the potential to significantly impact the industry and create valuable companies in the future.

    • The humble approach of the video game industry to innovationInvesting in companies that value hard work and problem-solving over ego can lead to long-term financial gains, as seen in the video game industry.

The video game industry's humble and focused approach to innovation and creativity could serve as a valuable lesson for other industries. Unlike Hollywood or the music industry, the games industry's culture values hard work and problem-solving over ego and self-promotion. This modest genius, as exemplified by figures like Tim Sweeney, has led to groundbreaking advancements and massive financial success. As a result, investing in companies with a similar mindset could lead to long-term financial gains. This lesson extends beyond the entertainment industry, as focusing on the work itself and letting go of ego can lead to greater success in any field. Additionally, a kind act from a doctor at Columbia University who encouraged the speaker to prioritize his health served as a reminder of the importance of taking care of oneself and prioritizing well-being.

    • Stories of kindness and empathy in investment managementTechnology and data will continue to evolve in investment management, but the ultimate goal is to find the best investment ideas and deliver the best risk-adjusted returns for clients. By embracing new tools and technologies, investment managers can make more informed decisions and provide better services to their clients.

Kindness and empathy can lead to meaningful connections and help us navigate challenging situations. The speaker shared a personal story about how a kind person helped him during a difficult time, and since then, he has tried to pay that kindness forward in his professional and personal life. In the realm of investment management, Drew Wilson from Fenimore Asset Management discussed how technology and data availability will continue to evolve and improve the research and portfolio management processes. Despite the constant evolution, the ultimate goals of finding the best investment ideas and delivering the best risk-adjusted returns for clients remain the same. By embracing new tools and technologies, investment managers can make more informed decisions and provide better services to their clients. Overall, the conversation highlighted the importance of kindness, empathy, and continuous learning and improvement.

    Inside

It's time for another one-off episode, where we take on smaller games and cover them with - you guessed it - one episode. This time around Jordan and Wilson are solving puzzles and trying not to get killed in Inside, from developer Playdead. Playdead's previous game, Limbo, won acclaim for its dark atmosphere and excellent puzzles and Inside looks to carry on that tradition. Join us as we run from dogs, run from men, run from waves of concussive force, swim from something, and finally run at men in a journey to do...well we'll get there when we get there.

Trigger Warning: Depictions of child death are discussed in this episode.
